My sidebar is filling up quickly and isn’t as organized as I’d like it to be.
Is it possible to nest projects under portfolios and only show them with a dropdown? And can we custom organize projects and portfolios (drag/drop to reorder)?

If you “star” (click the star by it; aka favorite) a portfolio, it will appear in the sidebar’s Starred area and when you hover it it will show all the projects in a dropdown, just as you’re looking for.
When you “star” projects, portfolios, and other objects and they appear in the Starred section, you can also drag and drop all those into your preferred order.
The Work dropdown is for a different purpose (for better or worse)
